Improve Your Cash Flow – A Cost Segregation Study Can Generate Tax Savings Now!


The opportunity to produce tremendous tax benefits from a Cost Segregation Study of commercial property is often overlooked. By reducing your income tax liabilities you increase your cash flow. Instead of paying the government, you may use the savings to pay for more pressing needs (working capital, pay down debt, purchase needed assets, etc.) Come the April 15th tax dead-line, when you maybe writing your check to the U.S. Treasury (2009 balance due or 2010 estimate), consider the possibility that you might be able to get that money back or increase the amount credited to 2010.

Cost Segregation is an IRS-approved method by which owners of commercial property can accelerate depreciation and thus reduce the amount of taxes owed. Whether new construction projects, new purchases or leasehold improvements, the Cost Segregation Study separates tangible personal property (fixtures, lighting, carpet, etc.) and land improvements (site utilities, paving, landscaping, etc.) that have shorter cost recovery periods from real property (commercial buildings, rental buildings, etc). This allows accelerated tax depreciation deductions on shorter life assets that may have been originally classified as real property. The impact of the reclassification can be significant, allocating between 15 percent and 50 percent of the assets depending on the industry and can generate more than a 10-to-1 return on the cost of the study (“Cost Segregation and the Role of The Contractor,” Journal of Construction Accounting and Taxation, January/February 2005).

The greater the reclassification from real to personal property, the greater the potential benefits. A cost segregation study is a tax deferral strategy and not a tax reduction strategy. The benefits of a study can include:
• the net present value of the tax savings from accelerated depreciation
• the increased internal rate of return
• the ability to write off an asset’s remaining tax basis should an asset with a shorter life need to be replaced
• where applicable, decreased realty-transfer taxes and annual real estate taxes

In addition, a cost segregation study can be performed on buildings placed in service in prior years (after 1986) and all the “catch-up” depreciation resulting from reclassification can be taken in the year of the study. This can result in large current-year depreciation deductions. IRS Form 3115 “Application for Change in Accounting Method” is all that is additionally required to be filed with your regular income tax return.

An IRS issued Legal Memorandum (ILM 199921045. TNT 104-65 Apr. 1 1999) states that reclassification of assets into shorter lives for purposes of depreciation would not be contested by the IRS. The Memorandum advises IRS field agents to confirm that the reclassifications are based on a detailed cost segregation study performed by qualified experts with appropriate technical skills.

WETLabs is an Oregon-based manufacturer of underwater instrumentation products that measure optical properties of water in oceans, lakes and streams. WETLabs operations will remain in Philomath, Oregon.
